I've gotten that flame too. No need to worry about the Chao, it only means it's a ghost type...and it doesnt need to die or be dead to be so. I conclude that it's an effect from giving a chao those skeleton dogs. I am currently trying to get another chao to have a flame head but it seems there might be a little more to skeleton dogs. But it can go away if you give it other animals I think. (My first flame chao got his flame from the skeleton dog and lost it as soon as I gave him another kind of animal). Hope that helped a bit.
